LASSO Factor Analysis for Hedge Funds: See What Really Drives Returns
AlternativeSoft's LASSO model selects the few factors that explain a hedge fund's returns from a transparent library of 25, so the beta is accounted for and the alpha stands on its own. Test it live below, then see it run on your own fund.
What is LASSO factor analysis?
LASSO factor analysis is a returns-based method that explains a hedge fund's performance using only the factors that matter. It starts from a library of candidate factors, applies a penalty that shrinks unhelpful exposures to zero, and keeps a short, stable list. What the factors cannot explain is the fund's estimated alpha.
AlternativeSoft's LASSO model uses a library of 25 factors covering alternative risk premia, equity styles, credit, rates, commodities, currency and managed futures. It reports adjusted R², annualised alpha, tracking error, information ratio and the alpha t-stat for every fund.

A Cleaner Answer to "Is This Alpha or Just Beta?"
Too few factors miss real exposures. Too many fit noise. LASSO finds the balance, and shows its working.
Selects only what matters
The LASSO penalty removes factors that add noise, so every fund is explained by a short list of exposures you can read and defend.
Interpretable, positive betas
A stepwise, beta-positive setting keeps exposures economically sensible, with no hidden offsetting positions in the factor mix.
Alpha you can test
Annualised alpha comes with tracking error, information ratio and a t-stat, so significance is visible rather than assumed.
Built for alternatives
Trend, carry, short volatility, value and quality premia sit beside equity, credit and rates, so CTAs and macro funds are explained properly.
Run LASSO Yourself: Turn the Penalty Dial
Drag the slider to relax the LASSO penalty and watch factors enter the model. See how explanatory power rises, then falls when the model starts fitting noise.
Step 1: Set the penalty
Strong penalty means few factors. Weak penalty means many. Somewhere in between is the sweet spot.
The 25 candidate factors
Highlighted factors are active in the model at this penalty.
Step 2: Read the result
Adjusted R² shows how much of the fund's return variation the active factors explain, after penalising for factor count.
Illustrative path based on a multi-market CTA example (36 months to July 2026). The four-factor result, with adjusted R² of 0.58, is the live example above. Other points on the path show how the method behaves and will differ for your fund. Want to see your own fund? Request a free LASSO run.

How to Run a LASSO Factor Analysis in Four Steps
From fund selection to a defensible alpha number, in one workflow.
Choose the fund and window
Select a hedge fund, CTA or index from your database and set a rolling window such as 36 months.
Load the 25-factor set
Apply the LASSO factor set, or save your own asset-specific set for a strategy you follow closely.
Let LASSO select
The penalty removes noisy factors and keeps the exposures that explain returns, with positive betas.
Read alpha and significance
Review adjusted R², annualised alpha, tracking error, information ratio and the alpha t-stat.
LASSO vs Other Factor Methods for Hedge Funds
How LASSO compares with the methods most allocators already know.
| Method | Factor selection | Overfitting risk | Interpretability |
|---|---|---|---|
| LASSO (AlternativeSoft) | Automatic, penalty shrinks weak factors to zero | Lower | High: short factor list with positive betas |
| Ordinary regression, all factors | None, every factor is kept | High | Medium: many small, unstable betas |
| Stepwise regression alone | Rule-based adding and removing | Medium | High, but sensitive to the sample |
| Principal components (PCA) | Statistical components | Medium | Low: components are hard to name |
